Problem:

When I hover over a Terrain model, the tool tip says "Active Terrain Model" but I still have to click on the element and select the "Set As Active Terrain Model" option in order for it to be active in the current DGN.

Solution:

This situation may occur when Terrain Models are attached as reference files into the current DGN.  The tool tip shows the Terrain as "Active Terrain Model" because the Terrain is active in its individual DGN file, but when the Terrain is attached as a reference to another DGN file, it needs to be set as Active in that DGN file as well.
